People say that as a joke when someone says something that could sound sexual or sex-related. The "she" in the phrase is supposed to be some sort of romantic partner.
Examples: Person 1: "It hurts at first, but then it starts to feel good." Person 2: "That's what she said."
Person 1: "It's too big, I don't think it's going to fit." Person 2: "That's what she said."
It is sort of a silly, cheesy joke. It got popular on the American show "The Office."
